Understanding Rental Property Cash Flow
Rental-property cash flow is the money remaining after rental income, vacancy assumptions, operating expenses, and loan payments are considered. Positive cash flow does not necessarily mean a property is profitable after taxes, capital improvements, financing costs, future repairs, or other investment risks.
- Gross Potential Income
- Expected rent and other property income before vacancy or credit losses.
- Effective Gross Income
- Income after vacancy, nonpayment, concessions, and credit-loss assumptions.
- Net Operating Income
- Effective gross income less operating expenses, before loan payments.
- Cap Rate
- Net operating income divided by property value or purchase price. It does not include financing.
- Cash-on-Cash Return
- Estimated annual pre-tax cash flow divided by the cash invested.
- Debt-Service Coverage Ratio
- Net operating income divided by annual debt service. Lenders may use this metric, but requirements vary.
Common Rental Property Analysis Mistakes
- Ignoring vacancy, late payments, and turnover
- Forgetting repairs, maintenance, and capital-expenditure reserves
- Treating all expenses as operating expenses and including mortgage principal and interest in net operating income
- Ignoring insurance, property taxes, HOA fees, legal costs, utilities, and management fees
- Assuming rent growth or appreciation is guaranteed
- Ignoring federal, state, and local tax obligations
- Treating a simple calculator result as an appraisal, loan approval, or investment recommendation
- Failing to evaluate local regulations, insurance requirements, zoning, licensing, and short-term-rental restrictions
